They thought that Jesus was talking about actual sleep, but He was speaking about the death of Lazarus.

Jesus has just told the disciples that Lazarus has "fallen asleep" and that he is going to wake him. The disciples take the word literally, as verse 13 makes clear: they assume Lazarus is resting and recovering.
